Is Democratic Capitalism in Crisis?

Many developed democracies have been swept by waves of popular anger at aspects of capitalism. Informing this anger is the perception that private-sector markets and institutions do not properly reward innovation and hard work and instead undermine democratic institutions. Democracy, in this view, is failing to create rules and policies capable of generating fair markets and delivering basic human rights and social justice.

Do capitalists and their enablers undermine the principles of democracy by exacerbating inequalities and interfering with the justice system? How can we restore fairness and trust, increase transparency, and empower truth?

Join us to discuss these critical questions in this panel discussion celebrating the launch the new Program on Capitalism and Democracy (CAD) at the Center on Democracy, Development and the Rule of Law (CDDRL). Larry Diamond, Senior Fellow at the Freeman Spogli Institute for International Studies (FSI) and the Hoover Institution will engage with CAD faculty director Anat Admati, Professor of Finance and Faculty at the Graduate School of Business, and Patrick Alley, co-founder of the anti-corruption organization Global Witness. CDDRL Mosbacher Director Kathryn Stoner and GSB Dean Jon Levin will deliver introductory remarks.

Anat Admati is the George G.C. Parker Professor of Finance and Economics at Stanford University Graduate School of Business, Senior Fellow at the Stanford Institute for Economic Policy Research, and faculty director of the Corporations and Society Initiative. Her interests lie in the interaction of business, law, and policy, with a focus on governance and accountability issues. Since 2010, Admati has been engaged in policy discussions related to financial regulations. In 2014, she was named by Time Magazine as one of the 100 most influential people in the world and by Foreign Policy magazine as among 100 global thinkers. Admati has written on information dissemination in financial markets, financial contracting, corporate governance, and banking. She is the co-author, with Martin Hellwig, of The Bankers’ New Clothes: What’s Wrong with Banking and What to Do about It (Princeton University Press 2013, expanded edition 2024).

Patrick Alley is the co-founder Global Witness, an organization that identifies key links between environmental and human rights abuses and is one of the pioneers of the global anti-corruption movement. Since 1995, Global Witness has garnered significant accolades and global recognition, including a nomination for the 2003 Nobel Peace Prize and several prestigious awards.

Patrick’s commitment extends beyond advocacy, having conducted over fifty field investigations globally, ranging from the destruction of rainforests in Southeast Asia, Africa, and Latin America, and contributing substantially to international efforts for greater transparency and accountability in the extractive industries. His dedication reflects a core belief in the transformative power of data and transparency to address critical global challenges, leading to substantive reforms in environmental protection and governance.

Patrick Alley is the author of Very Bad People, the story of how Global Witness uncovered a worldwide network of organized criminality, kleptocracy, and corruption and exposed the people behind it. His second book, Terrible Humans, will be published in May 2024 and gives the reader a fly-on-the-wall view of the work of activists and journalists exposing a pantheon of crimes, including the operations of the Wagner Group, sanctions busting, wildlife trafficking, and top-level political corruption in the EU.

Larry Diamond is the William L. Clayton Senior Fellow at the Hoover Institution, the Mosbacher Senior Fellow in Global Democracy at the Freeman Spogli Institute for International Studies (FSI), and a Bass University Fellow in Undergraduate Education at Stanford University. He is also professor by courtesy of Political Science and Sociology at Stanford. He leads the Hoover Institution’s programs on China’s Global Sharp Power and on Taiwan in the Indo-Pacific Region. At FSI, he leads the Program on Arab Reform and Democracy, based at the Center on Democracy, Development and the Rule of Law, which he directed for more than six years. He also co-leads with (Eileen Donahoe) the Global Digital Policy Incubator based at FSI’s Cyber Policy Center. He is the founding coeditor of the Journal of Democracy and also serves as senior consultant at the International Forum for Democratic Studies of the National Endowment for Democracy. His research focuses on democratic trends and conditions around the world and on policies and reforms to defend and advance democracy. His latest edited book (with Orville Schell), China's Influence and American Interests (Hoover Press, 2019), urges a posture of constructive vigilance toward China’s global projection of “sharp power,” which it sees as a rising threat to democratic norms and institutions. He offers a massive open online course (MOOC) on Comparative Democratic Development through the edX platform and is now writing a textbook to accompany it.

Anat R. Admati is the George G.C. Parker Professor of Finance and Economics at Stanford University Graduate School of Business (GSB), a Faculty Director of the GSB Corporations and Society Initiative, and a senior fellow at Stanford Institute for Economic Policy Research. She has written extensively on information dissemination in financial markets, portfolio management, financial contracting, corporate governance and banking. Admati’s current research, teaching and advocacy focus on the complex interactions between business, law, and policy with focus on governance and accountability.

Since 2010, Admati has been active in the policy debate on financial regulations. She is the co-author, with Martin Hellwig, of the award-winning and highly acclaimed book The Bankers’ New Clothes: What’s Wrong with Banking and What to Do about It (Princeton University Press, 2013; bankersnewclothes.com). In 2014, she was named by Time Magazine as one of the 100 most influential people in the world and by Foreign Policy Magazine as among 100 global thinkers.

Admati holds BSc from the Hebrew University, MA, MPhil and PhD from Yale University, and an honorary doctorate from University of Zurich. In a CDDRL research seminar series talk, Anat Admati — the George G.C. Parker Professor of Finance and Economics at the Stanford Graduate School of Business — shared findings from her research on how banking practices can undermine democracy. Her talk highlighted themes from the new and expanded edition of her book, The Bankers’ New Clothes: What is Wrong with Banking and What to Do About It. Coauthored with Martin Hellwig, the book’s latest edition was published this year by Princeton University Press.

Admati argues that banks use their positions of influence to exploit their symbiotic relationships with politicians, breaking and distorting rules with impunity. The powerful consensus in the policy establishment that banks cannot be allowed to fail, has afforded these banks unrestricted power, knowing that the government will do whatever it takes to keep them afloat. The outcome has been detrimental to the rule of law and the quality of democracy. 

Admati brought to focus the Financial Crisis Inquiry Report, which was formed in the wake of the 2007-2009 Global Financial Crisis. The report found that the crisis was avoidable, and attributed the failures to gaps in regulation. The same weaknesses in the system of regulation, Admati noted, persist today. 

Much of the problem is rooted in the lack of sufficient equity. Banks, in other words, are allowed to operate with large amounts of debt, rendering them quite fragile. Exacerbating the problem is that banks are heavily interconnected, and when one indebted corporation fails, it takes down others with it; the 2008 crisis is a case in point.

The problem is global, but the U.S. provides a clear example. The U.S. government is central to how banks are able to get away with operating with such little equity. With the federal government prepared to support them through various bailout practices, banks find a strong incentive to borrow beyond their means. A recent example of that trend is Silicon Valley Bank, wherein the federal government took measures to guarantee that depositors would be made whole after the bank’s failure. This safety net that the government has consistently provided has, in effect, shielded banks from the downsides of taking on unsound risks. Better regulation is needed to require more equity so that banks would be prepared to absorb losses before being bailed out.

However, the current regulations — sponsored by the Basel Committee — are so complex that banks can weaponize and exploit them, spreading misinformation to shield themselves from accountability. Lobbying groups, like the Bank Policy Institute, are among the most powerful on Capitol Hill, ensuring that regulations remain lax, and banks continue to have the opportunity to game the system.

Banks hold disproportionate power in democracies and face limited political will to hold them accountable.

In 2015, the World Bank claimed that rich-country private capital could: (i) close the infrastructure services gap in poor countries, (ii) achieve the sustainable development goals, and (iii) make money by moving from "billions to trillions" of investment in poor-country infrastructure. Our framework distinguishes those poor countries in which the Bank's claim is tenable from those where it is not. For a given poor country, the framework reveals that investing a dollar in infrastructure is efficient if the social rate of return on infrastructure clears two hurdles: (a) the social rate of return on private capital in the poor country, and (b) the social rate of return on private capital in rich countries. Applying the framework to the only comprehensive, cross-country dataset of social rates of return on infrastructure indicates that in 1985 just 7 of 53 poor countries cleared the dual hurdles in both paved roads and electricity.

In a CDDRL seminar series talk, Daniel Chen — Director of Research at the French National Center for Scientific Research and Professor at the Toulouse School of Economics — examined whether data science can improve the functioning of courts and unlock their impact on economic development. Improving courts’ efficiency is paramount to citizens' confidence in legal institutions and proceedings.

In a nationwide experiment in Kenya, Chen and his co-authors employed data science techniques to identify the causes of case backlog in the judicial system. They developed an algorithm to identify major sources of court delays for each of Kenya’s 124 court stations. Based on the algorithm, they compiled a one-page report — specific to the local court and tailored to that month’s proceedings — which provided an analysis of court adjournments, reasons for delay, and tangible action items.

To measure the effect of these one-pagers, Chen established two treatment groups and one control. Those in the first treatment group received a singular one-pager, sent just to the courts. The second received one for the courts and one for a Court User Committee (CUC). The committee, which consists of lawyers, police, and members of civil society, was asked to discuss the one-pagers during their quarterly meetings. 

To measure the relevant effects, the authors examined three primary outcomes, namely: (1) adjournment (or case delay) rates; (2) quality and citizen satisfaction; and (3) measures of economic development, including contracting, investment, and business creation. 

Results showed the intervention was associated with a 22 percent improvement in adjournments, or a decline in trial length by 120 days. They found that there was no effect on either the number of cases filed or the proxies for quality. Citizen satisfaction rates also went up, with a reduction in complaints about speed and quality, and the intervention was associated with an increase in formal written contracts and higher wages.

Public Opinion in Palestine Before the Conflict

On the eve of Hamas’s October 7 attacks on Israel, Arab Barometer completed its 8th wave survey in Palestine. The findings offer unique insight into the views of ordinary Palestinians living in both the West Bank and Gaza.

In this event, guest speakers Amaney A. Jamal and Michael Robbins will provide an overview of the views of government, living conditions, views of the Israeli-Palestinian conflict, and international actors. This includes low levels of support for most existing political actors and increasingly difficult economic situations for Palestinians. Jamal and Robbins find that Palestinians want a peaceful solution and are wary of normalization that does not provide a solution to this broader problem. They find limited support for most international actors, but do find indications of which countries may be better placed to help bring an end to the conflict and work to rebuild Gaza once the conflict comes to an end.

Amaney Jamal

Amaney A. Jamal is Dean of the Princeton School of Public and International Affairs, the Edwards S. Sanford Professor of Politics, and Professor of Politics and International Affairs at Princeton University. Jamal also directs the Workshop on Arab Political Development and the Bobst-AUB Collaborative Initiative. She is the former President of the Association of Middle East Women’s Studies (AMEWS). The focus of her current research is on the drivers of political behavior in the Arab world, Muslim immigration to the US and Europe, and the effect of inequality and poverty on political outcomes. Jamal’s books include Barriers to Democracy (2007), which explores the role of civic associations in promoting democratic effects in the Arab world (winner of the 2008 APSA Best Book Award in comparative democratization). She is co-editor of Race and Arab Americans Before and After 9/11: From Invisible Citizens to Visible Subjects (2007) and Citizenship and Crisis: Arab Detroit after 9/11 (2009). Her most recent book, Of Empires and Citizens, was published by Princeton University Press (2012). Jamal is co-principal investigator of the Arab Barometer Project, winner of the Best Dataset in the Field of Comparative Politics (Lijphart/Przeworski/Verba Dataset Award 2010); co-PI of the Detroit Arab American Study, a sister survey to the Detroit Area Study; and senior advisor on the Pew Research Center projects focusing on Islam in America (2006) Global Islam (2010) and Islam in America (2017). Ph.D. University of Michigan. In 2005, Jamal was named a Carnegie Scholar.
 

Michael Robbins

Michael Robbins is the director and co-principal investigator of Arab Barometer. He has been a part of the research network since its inception and serving as director since 2014. He has led or overseen more than 100 surveys in international contexts and is a leading expert in survey methods on ensuring data quality. His work on Arab public opinion, political Islam, and political parties has been published in Comparative Political Studies, the Journal of Conflict Resolution, the Journal of Democracy and Foreign Affairs. He received the American Political Science Association Aaron Wildavsky Award for the Best Dissertation in the field of Religion and Politics.

The Belt and Road Initiative (BRI), launched by China in 2013, is a sweeping and ambitious development strategy aimed at enhancing global connectivity through the construction of extensive infrastructure networks across Asia, Europe, Africa, and beyond. While heralded as a potential catalyst for economic growth and cooperation, the BRI has also attracted a spectrum of criticisms. Concerns range from worries about the debt burdens placed on participating countries due to large-scale infrastructure investments to questions about transparency in project agreements and financing terms. Additionally, the initiative's geopolitical implications, potential environmental impacts, and uneven distribution of benefits have sparked debates about its long-term viability and impact on recipient nations.

CDDRL researchers Francis Fukuyama, the Olivier Nomellini Senior Fellow at the Freeman Spogli Institute for International Studies (FSI), and Michael Bennon, a research scholar and program manager for CDDRL’s Global Infrastructure Policy Research Initiative, have written widely about BRI’s challenges. Their latest essay, “China’s Road to Ruin: The Real Toll of Beijing’s Belt and Road,” published today in the September/October issue of Foreign Affairs, explores the current state of the BRI, the challenges it has created, and the reforms needed to protect the World Bank and International Monetary Fund (IMF) from the fallout of the BRI debt crisis.

Below, Fukuyama and Bennon share their insights on the potential implications of the BRI on global development finance, as well as suggestions for reforms that could bolster the ability of international financial institutions to manage any potential debt crises arising from these projects.

What are the key factors contributing to the risk of debt crises stemming from the Belt and Road Initiative? How significant is this risk in your assessment?


It is clear that fears from a few years ago about China using “debt trap diplomacy” to gain access to strategic assets were overblown. The real problem is that poorly conceived Chinese projects have created a new round of sovereign debt crises for developing countries and put the burden of resolving them on international institutions like the IMF. This diverts time and resources away from activities that would contribute to the long-term development of many poor countries.

Assessments of the current emerging markets debt crisis have tended to focus on the amount of BRI debt that exists in aggregate or for a particular country since it is such a large initiative. A much more important factor is transparency regarding the debts associated with BRI projects and the key terms of those debts. Without considerable transparency efforts, loans to large infrastructure projects are naturally opaque. They include many contingent liabilities for borrowing governments. These are liabilities that may be the responsibility of the borrowing government if they materialize. A lack of transparency over BRI debt also undermines the trust needed when a restructuring is necessary if other lenders become concerned that other “hidden” bilateral debts are not participating. So a key difference is not simply the debt crisis itself but the lack of trust among key bilateral lenders.

How have the dynamics of global development finance changed with the emergence of large-scale initiatives like the BRI? What challenges does this pose to established financial institutions such as the World Bank and the IMF?


The BRI has impacted the World Bank and the IMF in very different ways. For the World Bank, it simply represents a very viable alternative for countries in need of bilateral loans for large infrastructure projects. For decades, the World Bank has developed and improved its Environmental and Social safeguards for infrastructure projects. These are intended to improve project outcomes, but they also clearly impose costs in funding and project delays for borrowers. With the emergence of the BRI, borrowers had an alternative source of financing without the World Bank’s same safeguards.

For the IMF, the challenge is clearly on assisting countries in credit distress and managing the restructuring process, and this has been playing out over the last few years. The IMF has developed programs to lend into and then “referee” debt restructurings in the past, but the present situation is very unique both financially and geopolitically.

Are there lessons that can be drawn from historical cases of emerging market debt crises that could inform strategies to prevent or manage such crises in the context of the BRI?


Historically the best “solution” for an emerging market debt crisis is a fast, deep restructuring that gives the distressed borrower the headroom to resume economic growth. That is the opposite of what is happening for the initial restructurings in the current emerging market debt crisis. There is very little trust among lenders, and those restructurings that have been negotiated have been underwhelming. Geopolitically speaking, the emerging market debt crisis currently underway is a bit unique.

Generalized trust is essential for supporting the functioning of modern societies, yet many countries experience limited trust. Given the social, economic, and political benefits of trust, it is crucial to understand how to increase generalized trust, especially in polarized societies. We argue that exposure to opportunities to trade in broad financial markets can increase generalized trust because it exposes investors to shared risks and returns that highlight the benefits of large-scale economic cooperation. Reporting results from a randomized controlled trial in which we encouraged Israelis to trade stocks for up to seven weeks, we show that participation in financial markets increased generalized trust by 5.9pp. This effect is more salient among male respondents with polarized political preferences and lower levels of pre-treatment trust and is also stronger among successful investors and robust to negative price changes. Our findings highlight the promise of financial innovations in facilitating trust in polarized societies.

Why, given the enormous resources spent by the US and Europe on security assistance to Arab countries, has it led to so little success? Can anything be done to change the disheartening status quo? Addressing these thorny questions, the authors of this state-of-the-art assessment evaluate the costs and benefits to the main providers and recipients of security assistance in the MENA region and explore alternative strategies to improve outcomes for both.

Hicham Alaoui

Hicham Alaoui

Hicham Alaoui is the founder and director of the Hicham Alaoui Foundation, which undertakes innovative social scientific research in the Middle East and North Africa. He is a scholar on the comparative politics of democratization and religion, with a focus on the MENA region. In the past, he served as a visiting scholar and Consulting Professor at the Center for Democracy, Development and the Rule of Law at Stanford University. He more recently served as postdoctoral fellow and research associate at Harvard University. He was also Regents Lecturer at several campuses of the University of California system. Outside of academia, he has worked with the United Nations in various capacities, such as the peacekeeping mission in Kosovo. He has also worked with the Carter Center in its overseas missions on conflict resolution and democracy advancement. He has served on the MENA Advisory Committee for Human Rights Watch and the Advisory Board of the Carnegie Middle East Center. He served on the board of the Freeman Spogli Institute at Stanford University and has recently joined the Advisory Board of the Weatherhead Center for International Affairs at Harvard. He holds an A.B. from Princeton University, M.A. from Stanford University, and D.Phil. from the University of Oxford. His latest book is Pacted Democracy in the Middle East: Tunisia and Egypt in Comparative Perspective (Palgrave, 2022). His memoirs, Journal d'un Prince Banni, were published in 2014 by Éditions Grasset, and have since been translated into several languages. He is also co-author with Robert Springborg of The Political Economy of Arab Education (Lynne Rienner, 2021), and co-author with the same colleague on the forthcoming volume Security Assistance in the Middle East: Challenges and the Need for Change (Lynne Rienner, 2023). His academic research has been widely published in various French and English journals, magazines, and newspapers of record.

Robert Springborg

Robert Springborg

Robert Springborg is a Scientific Advisor of the Istituto Affari Internazionali and Adjunct Professor at SFU School for International Studies (Vancouver). Formerly he was Professor of National Security Affairs at the Naval Postgraduate School, Monterey, and Program Manager for the Middle East for the Center for Civil-Military Relations; the holder of the MBI Al Jaber Chair in Middle East Studies at the School of Oriental and African Studies in London, where he also served as Director of the London Middle East Institute; the Director of the American Research Center in Egypt; University Professor of Middle East Politics at Macquarie University in Sydney Australia; and assistant professor of political science at the University of Pennsylvania. He has also taught at the University of California, Berkeley; the College of Europe; the Paris School of International Affairs of Sciences Po; the Department of War Studies, King’s College, London; and the University of Sydney. In 2016 he was Kuwait Foundation Visiting Scholar, Middle East Initiative, Kennedy School, Harvard University. His publications include Mubarak’s Egypt. Fragmentation of the Political Order (1989); Family Power and Politics in Egypt (1982); Legislative Politics in the Arab World (1999, co-authored with Abdo Baaklini and Guilain Denoeux); Globalization and the Politics of Development in the Middle East first and second editions, (2001 and 2010, co-authored with Clement M. Henry); Oil and Democracy in Iraq (2007); Development Models in Muslim Contexts: Chinese, ‘Islamic’ and Neo-Liberal Alternatives(2009) and several editions of Politics in the Middle East (co-authored with James A. Bill). He co-edited a volume on popular culture and political identity in the Gulf that appeared in 2008. He has published in the leading Middle East journals and was the founder and regular editorialist for The Middle East in London, a monthly journal that commenced publication in 2003.

Lindsay Benstead

Lindsay J. Benstead

Lindsay J. Benstead is Associate Professor of Political Science in the Mark O. Hatfield School of Government and Director of the Middle East Studies Center (MESC) at Portland State University. Her research on women and politics, public opinion, and survey methodology has appeared in Perspectives on Politics, International Journal of Public Opinion Research, Governance, and Foreign Affairs. She holds a Ph.D. in Public Policy and Political Science from the University of Michigan in Ann Arbor and served as a doctoral fellow at Yale University and a post-doctoral fellow at Princeton University. For more on her research, see https://pdx.academia.edu/LindsayBenstead.

Glenn E Robinson

Glenn E. Robinson

Glenn E. Robinson is Professor of Defense Analysis at the Naval Postgraduate School (NPS) in Monterey, California, and is also affiliated with the Center for Middle Eastern Studies at the University of California at Berkeley.  He retired from NPS after 30 years in December 2021. He has authored or co-authored four books on Middle East politics as well as over 150 journal articles, book chapters, government reports and conference papers.  His most recent book, Global Jihad: A Brief History, was named by both Foreign Affairs and Foreign Policy as a "Best Book of 2021."  He has won awards for his teaching at both Berkeley and NPS.  Robinson has been active in policy work, especially for USAID and DOD, and in his professional work for the Middle East Studies Association (MESA) and (as a Founding Board Member and Treasurer) for the Association for Gulf and Arabian Peninsula Studies (AGAPS).

Sean Yom

Sean Yom

Sean Yom is Associate Professor of Political Science at Temple University, Senior Fellow in the Middle East Program at the Foreign Policy Research Institute, and Non-Resident Senior Fellow at the Project on Middle East Democracy in Washington, DC.  He is a specialist on regimes and governance in the Middle East, especially in Arab monarchies like Jordan, Kuwait, and Morocco. His research engages topics of authoritarian politics, democratic reforms, institutional stability, and economic development in these countries, as well as their implications for US foreign policy. His publications include the books From Resilience to Revolution: How Foreign Interventions Destabilize the Middle East (Columbia University Press, 2016); the co-edited volume The Political Science of the Middle East: Theory and Research since the Arab Uprisings (Oxford University Press, 2022); and articles in print journals like Comparative Political Studies, European Journal of International Relations, Studies in Comparative International Development, and Journal of Democracy.
